Financial experts emphasise that the decision should be primarily based on the timeline of when the funds will be needed, rather than just on potential returns. Understanding your financial goals is crucial.

Paramdeep Singh, Founder of Long Tail Ventures, highlights that if funds are required for a defined purpose in the short term, the predictability of an FD might be more advantageous. Conversely, for long-term goals where time can absorb market fluctuations, a SIP may prove beneficial.

The differentiation in investment strategy based on time horizon is vital. For instance, an individual saving for a house deposit in the near future has distinct requirements compared to someone planning for retirement twenty years down the line.

Short-Term Goals Favour Stability

If an investor needs a specific amount, say Rs 10 lakh, within three years for purchasing property, the stability of an FD would likely be more suitable. This is particularly relevant for commitments that are both significant in amount and time-sensitive.

Amit Suri, CFP and Founder of AUM Wealth Pvt Ltd, asserts that for near-term goals, capital stability and predictability take precedence over the pursuit of higher returns through market risks. FDs can effectively safeguard the principal amount, ensuring that funds are available when needed.

Additionally, this principle is applicable to various financial commitments such as education fees or wedding expenses where both the amount and the timing are reliably established. Given the unpredictable nature of the markets, significant market corrections could jeopardise the necessary funds right before withdrawals.

The Risks of Chasing Higher Returns

Investors are often enticed to pursue equity markets due to historical returns that appear significantly higher than those of traditional savings methods. However, market fluctuations can pose substantial risks, especially when there are imminent financial obligations.

Suri cautions against aggressive equity investment for short-term goals. For example, an investor planning to secure Rs 20 lakh for a property purchase by June 2028 may find themselves at a loss if market conditions shift unfavorably just prior to the payment.

This emphasizes the importance of being aware of potential market risks not only in terms of long-term returns but also with respect to the timing of financial commitments. Protecting capital becomes a priority when funds are required within a short span.

Balancing Fixed Deposits with Market Exposure

While fixed deposits offer stability and certainty, they are not without their drawbacks, particularly concerning inflation over extended periods. Investors saving for long-term goals, such as retirement, may find that the effects of inflation diminish their purchasing power, even with secure returns.

Singh points out that while FDs present predictability, understanding real returns after factoring in taxes and inflation is essential. A nominal interest rate may not adequately offset inflation, leading to insufficient growth in wealth over decades.

Therefore, a combination of fixed deposits and equity-oriented SIPs may yield a more rounded investment strategy, protecting capital for immediate needs while allowing for growth potential in the long term.

Ultimately, the decision should encompass both risk capacity and risk appetite. Investors should tailor their strategies to not only meet their immediate financial needs but also allow for long-term wealth accumulation. A balanced approach can enhance the effectiveness of their financial planning.
